A capitalists opinion on the current economy and market
    #9087158 -

Well, i have been sitting by watching this market nonsense go on and on for quite some time now. I should state that i do not actively trade stock on the market, i own 4.002 shares of microsoft (~$100) and a small percentage of shares in a private mining company. there fore i think that i have somewhat of a distanced and possibly clearer view of what is currently going on in the worlds financial markets.

I think that the root of this problem, is that people over extended their investments, and left themselves with far too short of a cash flow to weather any hiccups in the market or the collection of their income. Over extending yourself in this nature is a risky game, but allows for very rapid growth of a company or industry, and in the previously extremely strong market, it was a very popular 'safe bet'

I think that this all might have started quite some time ago, during the housing and real estate boom. about 3-4 years ago real estate started to boom nationally. everyone and their brothers starting re-habbing houses, and developing raw land. I myself was part of this boom. The interesting thing about this though, is that for some time the boom was somewhat self fueling, with so much money being made in realestate, it kept bringing new buyers and investors into the market place. However, while everyone was making large sums of money, the artificial inflation of sale prices and market values went ignored and un-noticed.

so fast forward to the present, and what do we have? the artificial prices of these real estate developments and houses, have started to fall, leaving many people who financed their projects houses, and businnesses, out on a limb with little to no cash flow, find themselves in a position where they owe more than they can afford. Or in many other cases, more than their peoperty, or investment is worth.
\
The wide spread effect of so many peoples small and large projects going under is that they were no longer able to make payments, and defaulted on their loans and mortgages etc. Once this started happening, and the market shifted many people with ARM's (adjustable rate mortgages) were also pushed over the edge to the point where they could no longer pay, furthering the consumer debt.

At the end of this slippery slippery slope, are the banks, and in the end, when all of those small bills can no longer be paid, they started to feel the blow. Freddy mac, and fanny mae were some of the first to go, and definately not the last.

While the tide of bad debt finally started to hit home at the end of the road (the banks) the wide spread problems of this nation were finally truly realized, which brought about a large amount of fear, and lack in confidence in the markets. people that were over extended with little cash, started to liquify some of their assets out of fear, and out of necissity. many started cutting their losses. This is where the stock market comes into play. people were selling their stocks, and running for cover, taking a lower sale price just to get out quick. (here the downward spiral starts)

so where does it end?
i suppose once the majority of the banks that are going under finally get to the point of sinking or swimming, and everyone who is going to panic and pull their money out of the market gets it over with, we can start to re-build.

but how low will we go before we hit that rock bottom?

that is the question.

peace kids.

"in times of widespread chaos and confusion, it has been the duty of more advanced human beings - artists, scientists, clowns, and philosophers - to create order. In such times as ours however, when there is too much order, too much m management, too much programming and control, it becomes the duty of superior men and women and women to fling their favorite monkey wrenches into the machinery. To relieve the repression of the human spirit, they must sow doubt and disruption"

wow man, i was just talking to a good friend/regular at starbucks about everything you covered, over a some iced tea, i think the solution would be regulating banks policies on loans, somehow getting banks to see eye to eye with people, eliminating jewnishness, because like you said, all this started with people jumping on those  ARM's either its a win win, or a lost to you while the bank makes even more money off you, so of cource everybody jumped on the real estate bloom and now that the value went down, those people are paying higher interest and cant afford it... its a mess now

Yeah, I think you got it right!

I just finished reading my latest issue of OID and Warren Buffett and Charlie Munger were explaining the dangers of leverage.

Remember Long-Term Capital Management?  A hedge fund run by some supposedly very smart guys with PHD.'s.  They were so confident in themselves that they leveraged 2500% of their net worth.  Funny thing is, according to Buffett, if they had the staying power to hold on to their investments, they would have made out.

As the selling started and prices went down, those leveraged on margin were forced to sell their positions, making prices go even lower.  Just ask Aubrey Mcclendon too, CEO and co-founder of Chesapeake Energy.  He could be right, that CHK is worth $100 per share, but bcs of leverage he couldn't hold on to it till the market valued it as such.

And these were done by guys already rich financially without the leverage.  Also these hedge fund clients are high net worth individuals, university endowments, and pension funds.

I don't think leverage of this magnitude has ever happened before so we're on uncharted territory.

Pretty hard to say as many of these exotic financial instruments that are in the news are unregulated and thus unreported. We aren't exactly sure what many of these company's balance sheets look like at this point. They haven't put all their cards on the table.

I can tell you that the derivatives market is estimated to be over 50 trillion dollars to give you an idea of the vast size of the iceberg lying underwater. The global derivatives market is over 500 trillion!

Take a look at the following graph. This is one of the scariest charts I've ever seen. Notice how the formation resembles a megaphone with sound waves projecting out? This is known as a "wolf wave". It is called that because it devours wealth.  It projects a nuclear winter for corporate profits..

We get progressively lower lows and higher highs. The markets are gyrating wildly thanks to fiat money and excessive credit creation.

How low will we go and for how long?

Well the Great Depression lasted about 12 years and we didn't fully come out of it until WWII to give you an idea how long these things can last.

Things need to unwind and unfold naturally rather than the government interference you are witnessing which will only deepen and prolong the agony.

Well zorbman, I was surprised that a Money forum would be on a site like the Shroomery.  And it seems to be doing better than this one:

Zorbman, don't forget over-expansion and the lack of diversification within industries (monopolies, duopolies, etc).

That chart starts to get really emphatic during the 1980s when all of that privatisation/deregulation was just starting.

Anyone have any predictions on how bad this will get?

Just because there's a correlation in the increasing oscillations since about 1970 shown there (ie market instability), doesn't mean that it won't stabilize.  In fact, we're experiencing the exact kind of event right now that may change the trend.  Pay attention to how it develops if you want to guess as to the future.

What do you mean by that? Do you think a government reaction to this could somehow stabilise wildly fluctuating markets?

Just a hunch, but all of this massive pumping of liquidity into banks might make the dive even more emphatic.

First, there is an increased chance of regulation that would dampen the market a little bit (thus slowing growth, but also stabilizing it).

Second, do you really think that investor confidence is going to recover so quickly after this event?  I don't see it, I think we were at a peak.

Anyways, with other influences such as peak oil, the whole game is going to change.  I can't tell you exactly how I think it's going to effect earning per share, although I have my guesses, but what I can say is that your graph represents a climate that is quickly changing, so assuming that the trend will continue wouldn't be the wisest bet right now.

Pay attention to the types of regulation bills that come out when the Democrats have complete control over the house, senate, and executive branch (which is a safe bet atm).  The world economy will depend on what, if anything, they come up with.

Totally agree with you there. Consumer confidence wont be bouncing back any time soon.

Also, if any party is going to resort to protectionism it's going to be the Democrats. Let's hope they leave that one alone this time. When the US tried protectionism after WWI with the Smoot-Hawley Tariff Act we only plunged deeper into the economic depression and encouraged retaliatory tariffs from the rest of the world.

The Democrats have been proponents of free trade for at least a couple decades now, I wouldn't worry about protectionism (nor have I heard the word, or an example of it, coming from them).

I was thinking in particular of all of that anti-NAFTA rhetoric from Obama and Clinton during the primaries.

You're kidding, the dems WROTE NAFTA.

They want to reform the protectionism that the GOP wrote into NAFTA in order to get it passed...

They might have talked to the unions about some manufacturing protectionism, but they're not delusional, it's just talk.  I believe the GOP is making the same unrealistic promises that will never happen to the owners, but behind closed doors.

It's amazing how easily NAFTA can be spun

I'm aware that the Democrats wrote NAFTA but I found it amazing that during the Democratic primaries both candidates started to denounce NAFTA. Maybe as a sign of the changing times and political expediency, the Democrats might become protectionist. But you may be right, it might have just been talk to pander to the blue collars and get elected.
