A report on the BBC TV programme Newsnight showed Israeli experts in Kurdish areas of north Iraq, drilling soldiers in shooting techniques.
Kurdish officials have refused to comment on the report and Israel has denied it knows of any involvement.
The revelation is set to cause enormous problems for the Kurds, not only in Iraq but also in the wider region.
Inside Iraq as well as in the wider region Israel is seen as an enemy of Arabs and Muslims.
'Against Israeli law'
Kurdish politicians will most likely come under pressure to explain what their semi-autonomous government has been up too.
Israeli security experts who spoke to the BBC said they could not have worked inside Kurdistan without the knowledge of the Kurdish authorities.
The news will most probably increase the tension between the Kurds and other Iraqis.
Iraq's neighbours, too, will be outraged.
Iran and Syria, which have long accused the Kurds of allowing the Israelis to operate on Iraqi territory, will demand an explanation from the government in Baghdad.
The Israeli government says it is conducting an investigation into the BBC report because it is against Israeli law to export military know-how without prior permission.
'Conspiracy evidence'
The BBC report will be like the smoking gun the Arab media has spent years looking for.
Ever since the US-led invasion of Iraq began over three years ago, Arab journalists have been speaking of Israelis operating inside the autonomous region of Kurdistan.
They said this was evidence that toppling Saddam Hussein was only the first chapter in a wider American-Israeli conspiracy to eliminate threats to their strategic interests and re-draw the map of the Middle East.
Syria and Iran, which have common borders with Kurdish areas, are believed to be the primary target.

"The prime minister stated in a forceful way his expectation that concrete measures will be taken (by Iraq) decisively in the near future," Tayyip Erdogan's office said in a statement.
Erdogan asked Iraqi Prime Minister Nuri al-Maliki in his letter, sent on Sept. 11, to halt all cross-border attacks, to shut down political parties linked to the PKK and to label it a terrorist organisation.
The United States and the European Union, like Turkey, have blacklisted the PKK as a terrorist group.
Turkish media reported on Wednesday that Baghdad had started to shut down offices belonging to the PKK in Iraq.
Erdogan, who faces elections next year, is under intense domestic pressure to stop the PKK attacks. Nationalist-minded opposition parties have accused his ruling AK Party of being soft on separatism and allowing a resurgence of rebel violence.
"The security issue in Turkey is a top priority for the government. Our patience is running out, there is not much time left before we will be forced to act," said a Turkish official, echoing comments made by ministers and army generals.
Turkey's tourism industry has been rattled by a spate of bombings in recent weeks claiming dozens of civilian lives. A Kurdish group believed linked to the PKK has claimed responsibility for those attacks.

Oooh, so the PKK attacking Turkey was caused by the Israeli's, you were talking about this a few weeks back right Red?

Not exactly but who knows, Coalition and Israeli forces have been training kurd rebels to attack Iran, Kurds have been promised their own official autonomous regions. Right now CIA have been training 3 groups, Bolochs based out of the Pakistani and Iranian border called Bolochistan, The Azeri's a ethnic people of Azerbaijan, And Kurds loyal to a autonomous land in Iran (Kurdistan Democratic Party of Iran)
Another strange group coming out of this violence is Jundallah http://en.wikipedia.org/wiki/Jundallah
They released a video around winter of 2006 of captured Iranian Army who were subsequently beheaded, Rumors around the intelligence circle is CIA have been giving weapons and training to this group, their offices are based out of Karachi.
