Dying seedling-- how can I save this?

I have a seedling that has rapidly lost weight in the past 2 or so weeks, and it may have been attacked by the fungus gnat larvae that I think I've finally gotten under control-- though I did not see any in that tray.

Whatever did it, it was at the rootbase, which is definitely drying out and choking the seedling.
I took it out of the tray today to clean up and get a look at the roots-- I soaked it in a tray of water with a touch of Hydrogen Peroxide to loosen the soil. The pic is in clean water after that soak.


I wanted to graft it to Pereskiopsis, but I have no branches of my stock that are soft and green-- all the rooted bases I have are very stiff and woody, which makes grafting to them much riskier. I cut some last week, hoping they would produce fresh shoots, and they have, but not fast enough to be ready in time looking at the state of decline.

The roots are still white and soft, but it's so shriveled at the base I fear it's not getting enough flow.

What should I do to save this? Re-plant it in rich soil? Let it stay in clean water, hoping to keep it hydrated enough to make it to grafting in a coupe of weeks? Or is is going to die off further, even in water?

Im no seedling expert but if they were mine id go ahead and cut the rotting area off and let them heal for a week or so till i have grafting stock ready. I had some doing something similar a while back so i cut the tips off and they stayed alive for 2 weeks till i was ready to graft them.

Thank you for the advice-- I hope I can get this one saved since it's so pretty and well branched straight from seedling--
The section affected doesn't really look rotten, just dried out from damage of some sort.
I've left it soaking in that water bath with the tiniest bit of nutrients, and will try and do some surgery this weekend-- I do have a segment of peres that I transplanted into its own pot the other day-- it had some tap roots that were dropping out, so I planted that hoping that it would be faster to get established.

So I just did a close-up inspection of the roots that have been in a clean water bath for 2 days.
It looks like the roots are continuing to develop--
I'm now wondering if I might just move ahead with the re-potting instead of grafting-- take a look:



The hesitation is that the body hasn't plumped up much, but I think it's got more hydration than before, which makes me think that the root system is perhaps OK after all--

Thoughts?
