 VERY strange sexual encounter - Could I get arrested?

I really can't believe this happened. Its probably the most absurd thing that I've ever heard of, needless to say, experienced.
A few nights ago I met this girl at a bar. We go back to her house, smoke a blunt, and start getting cozy. Her daughter (who is 5) comes into the room while we're having sex and just watches. Her mom even noticed and just kept going like everything was alright. I was convinced I was seeing things so after a little hesitation I just kept going. After we finish, her daughter walked over and grabbed my penis and leaned forward to try and suck on the end. I freaked out, and moved back but the mother reassured me that "everything was fine." I asked her what the fuck was going on and she said that she "wanted to train her [daughter] to be a freak" like her.
I'm very concerned that this could come back to bite me in the ass. Am I in any sort of risk for legal action? Under what circumstances would a situation like that become illegal (assuming it isn't already)? And what the fuck should I do? I feel guilty as hell even though I didn't initiate it.
To those of you who will call shenanigans on this, I assure you, this is 100% true. If I read this story though, I'd think it was a total fabrication.
PS. What the fuck is wrong with people? Since when is allowing your daughter to watch you have sex acceptable?

Yeah, I've blocked her on AIM and I've been considering reporting her. I'm more worried about any possible legal repercussions, to be honest. The only reason I haven't called child protective services is because the kid is still a virgin, she isn't beaten, she doesn't seem to have been raped at any point, her mother just twisted her mind with sexual nonsense. I feel like the kid is better off with a sexually deviant and psychologically fucked up mother instead of a foster family that might do worse things.

I get the idea that I should call child protective services and I probably will. My question has still been avoided though about the legalities. I'm under the assumption that I'm not at fault unless I initiated the action, correct?

OP here, I just got back from her house and we had a conversation. One thing lead to another and I ended up having sex with her again. She agreed to keep the kid out of it, and how she was just curious so I decided not to call DYFS on her. Her kid looks pretty hot anyway and her mom already agreed that I would have first dibs when she turns 14 (legal age of consent in Montana).

You are not at fault here. She however is:

By her actions she is abusing the child, "training her" to take part in sexual acts of adults.
I can see why you feel apprehensive about this, but legally you are in the clear. If you really can't do the right thing properly, report her anonymously from a public phone.
But you got to report her. That kid obviously has been exposed to this kinda thing in the past (normal kids wont do such a thing) and she will be exposed to it and God knows what in the future UNLESS YOU STOP IT.
Responsibility lies with you here.
I was sexually abused at age six. It scarred me for life in so many ways. Don't let another kid be victimized. If the kid is made to do this at age 5, there is no telling what will be next. Full intercourse at age 8? Pregnant at age 11?
Report her and give a testimony of what exactly happened. You are not at fault but you can earn some really good Karma here.

That is absolutely fucked. Tell the authorities.
As for legal ramifications, you didn't do anything as far as I know, but you can't let that woman continue to raise children. Do you want that on your conscience?
